Yes the free app (also available for iphones) sends your speech to a server
(in the UK I believe) which then sends back transcribed text. As Alastair
says if there is no reception or problems with the connection, the otherwise
impressive service won't work.
The potential to revolutionise mobile communication is clearly just around
the corner now, indeed with a good connection, it is already here. People
can write letters, emails, reports etc. using a phone! However the full
voice recognition engine cannot yet be run from phones. But it won't be long

Is it not a webservice? - in which case you need to be connected to the
Internet. Also if there was slow traffic for any reason - in which case it
might not work that smoothly....
