Dear Martin,
I liked your display of the design matrix as ascii art but couldn't
exactly make sense of it. Here is a little MATLAB Haiku to do something
similar:
load SPM

The problem you have is probably related to the inclusion of
subject-specific covariates: they will be redundant in a design
modelling subject effects. So to test for the main effect of group,
don't include the main effect of factor 1 in a flexible factorial
design, or - that's my recommended way - compute the average of the two
time points for each subject of your two groups and enter these images
in a two-sample t-test.
