I've had success with images in JPG, GIF, PNG and SWF format. The only one that doesn't work is animated GIFs because Flash doesn't support them. I'm hoping they'll work better in XENITH when it hits the road.
JPG is obviously the most common image type and works for most images except diagrams but if people create diagrams in the free Open Office Impress (which is basically a free PowerPoint lookalike) it has the option to export as a swf file. They stay really crisp however much they are resized.

Check your image type only certain ones are supported and if they don't upload you don't get any errors. I did that module a year ago and learnt by experience! Another thing to consider is resizing before you upload so things are roughly the right size and far easier to manage. I think it's only jpg and gif that work but I'm in a car park and can't look back n check
