Dear Shashwath,
When you call up SPM there is an extremely useful button, labelled "HELP" in green, coming up in the lower left corner of the upper left window. When you press it you get a graphics window. On the left are all kinds of useful resources; the main grey part replicates the main GUI... and is clickable! Press "Segment", and all your questions (and a few more) will be answered.
You can in effect change the priors (if you've got a good reason to do so) via the Defaults settings; this process is also described in the Segment help (and even easier in SPM5b). In addition to the graphics bit, most if not all routines in the package come with their own description at the beginning of the *.m file.

Hello SPM'ers,
Is there any material floating around to read up on the
segmentation algorithm performed in SPM2. Does SPM use any
apriori templates for the segmentation? If yes, could anyone
tell me how it chooses one, cause it dosent seem to ask for
any such input during segmentation.
